Manufacturing

The end of cheap China

What do soaring Chinese wages mean for global manufacturing?

TRAVEL by ferry from Hong Kong to Shenzhen, in one of the regions that makes China the workshop of the world, and an enormous billboard greets you: “Time is Money, Efficiency is Life”.

China is the world’s largest manufacturing power. Its output of televisions, smartphones, steel pipes and other things you can drop on your foot surpassed America’s in 2010. China now accounts for a fifth of global manufacturing. Its factories have made so much, so cheaply that they have curbed inflation in many of its trading partners. But the era of cheap China may be drawing to a close.

Costs are soaring, starting in the coastal provinces where factories have historically clustered (see map). Increases in land prices, environmental and safety regulations and taxes all play a part. The biggest factor, though, is labour.

On March 5th Standard Chartered, an investment bank, released a survey of over 200 Hong Kong-based manufacturers operating in the Pearl River Delta. It found that wages have already risen by 10% this year. Foxconn, a Taiwanese contract manufacturer that makes Apple’s iPads (and much more besides) in Shenzhen, put up salaries by 16-25% last month.

“It’s not cheap like it used to be,” laments Dale Weathington of Kolcraft, an American firm that uses contract manufacturers to make prams in southern China. Labour costs have surged by 20% a year for the past four years, he grumbles. China’s coastal provinces are losing their power to suck workers out of the hinterland. These migrant workers often go home during the Chinese New Year break. In previous years 95% of Mr Weathington’s staff returned. This year only 85% did.

Kolcraft’s experience is typical. When the American Chamber of Commerce in Shanghai asked its members recently about their biggest challenges, 91% mentioned “rising costs”. Corruption and piracy were far behind. Labour costs (including benefits) for blue-collar workers in Guangdong rose by 12% a year, in dollar terms, from 2002 to 2009; in Shanghai, 14% a year. Roland Berger, a consultancy, reckons the comparable figure was only 8% in the Philippines and 1% in Mexico.

Joerg Wuttke, a veteran industrialist with the EU Chamber of Commerce in China, predicts that the cost to manufacture in China could soar twofold or even threefold by 2020. AlixPartners, a consultancy, offers this intriguing extrapolation: if China’s currency and shipping costs were to rise by 5% annually and wages were to go up by 30% a year, by 2015 it would be just as cheap to make things in North America as to make them in China and ship them there (see chart). In reality, the convergence will probably be slower. But the trend is clear.

If cheap China is fading, what will replace it? Will factories shift to poorer countries with cheaper labour? That is the conventional wisdom, but it is wrong.

Advantage China

Brian Noll of PPC, which makes connectors for televisions, says his firm seriously considered moving its operations to Vietnam. Labour was cheaper there, but Vietnam lacked reliable suppliers of services such as nickel plating, heat treatment and special stamping. In the end, PPC decided not to leave China. Instead, it is automating more processes in its factory near Shanghai, replacing some (but not all) workers with machines.

Labour costs are often 30% lower in countries other than China, says John Rice, GE’s vice chairman, but this is typically more than offset by other problems, especially the lack of a reliable supply chain. GE did open a new plant in Vietnam to make wind turbines, but Mr Rice insists that talent was the lure, not cheap labour. Thanks to a big government shipyard nearby, his plant was able to hire world-class welders. Except in commodity businesses, “competence will always trump cost,” he says.

Sunil Gidumal, a Hong Kong-based entrepreneur, makes tin boxes that Harrods, Marks & Spencer and other retailers use to hold biscuits. Wages, which make up a third of his costs, have doubled in the past four years at his factories in Guangdong. Workers in Sri Lanka are 35-40% cheaper, he says, but he finds them less efficient. So he is keeping a smaller factory in China to serve America and China’s domestic market. Only the tins bound for Europe are made in Sri Lanka, since shipping costs are lower than from China.

Louis Kuijs of the Fung Global Institute, a think-tank, observes that some low-tech, labour-intensive industries, such as T-shirts and cheap trainers, have already left China. And some firms are employing a “China + 1” strategy, opening just one factory in another country to test the waters and provide a back-up.

But coastal China has enduring strengths, despite soaring costs. First, it is close to the booming Chinese domestic market. This is a huge advantage. No other country has so many newly pecunious consumers clamouring for stuff.

Second, Chinese wages may be rising fast, but so is Chinese productivity. The precise numbers are disputed, but the trend is not. Chinese workers are paid more because they are producing more.

Third, China is huge. Its labour pool is large and flexible enough to accommodate seasonal industries that make Christmas lights or toys, says Ivo Naumann of AlixPartners. In response to sudden demand, a Chinese factory making iPhones was able to rouse 8,000 workers from their dormitory and put them on the assembly line at midnight, according to the New York Times. Not the next day. Midnight. Nowhere else are such feats feasible.

Fourth, China’s supply chain is sophisticated and supple. Professor Zheng Yusheng of the Cheung Kong Graduate School of Business argues that the right way to measure manufacturing competitiveness is not by comparing labour costs alone, but by comparing entire supply chains. Even if labour costs are a quarter of those in China to make a given product, the unreliability or unavailability of many components may make it uneconomic to make things elsewhere.

Dwight Nordstrom of Pacific Resources International, a manufacturing consultancy, reckons China’s supply chain for electronics manufacturers is so good that “there is no stopping the juggernaut” for at least ten to 20 years. This same advantage applies to low-tech industries, too. Paul Stocker of Topline, a shoe exporter with dozens of contract plants in coastal China, says there is no easy alternative to China.

It is fashionable to predict that China’s inland factories will supplant its coastal ones. Official figures for foreign direct investment support this view: some inland provinces, such as Chongqing, now attract almost as much foreign money as Shanghai. The reason why fewer migrant workers from the hinterland are returning to coastal factories this year is that there are plenty of jobs closer to home.

But manufacturers are not simply shifting inland in search of cheap labour. For one thing, it is not much cheaper. Huawei, a large Chinese telecoms firm, reports that salaries for engineers with a master’s degree are not even 10% lower in its inland locations than in Shenzhen. Kolcraft considered shifting to Hubei, but found that total costs would end up being only 5-10% lower than on the coast.

Topline looked into moving inland, but found huge extra costs there. Infrastructure for exports is still shoddy or slow (shipping by river adds a week), logistics are not fully developed and Topline’s entire supply chain remains on the coast. It decided to stay put.

Inland revenue?

Moving inland brings all sorts of unexpected costs. Newish labour laws in wealthy places such as Shenzhen make it costlier to shut down plants there, for example. It can cost more to ship goods from the Chinese interior to the coast than from Shanghai to New York. Managers and other highly skilled staff often demand steep pay rises to move from sophisticated coastal cities to the boondocks. Chongqing has more than 30m people, but it’s not Shanghai. A recent anti-corruption campaign there grew so violent that it terrified legitimate businessfolk as well as crooks.

The firms investing in China’s interior are chiefly doing so to serve consumers who live there. With so many inland cities booming, this is an enticing market. But when it comes to making iPads and smartphones for export, the world’s workshop will remain in China’s coastal provinces.

In time, of course, other places will build better roads and ports and supply chains. Eventually, they will challenge coastal China’s grip on basic manufacturing. So if China is to flourish, its manufacturers must move up the value chain. Rather than bolting together sophisticated products designed elsewhere, they need to do more design work themselves. Taking a leaf out of Germany’s book, they need to make products with higher margins and offer services to complement them.

A few Chinese firms have started to do this already. A visit to Huawei’s huge corporate campus in Shenzhen is instructive. The firm was founded by a former military officer and has been helped by friends in government over the years, but it now more closely resembles a Western high-tech firm than it does a state-backed behemoth. Its managers are top-flight. Its leaders have for several years been learning from dozens of resident advisers from IBM and other American consultancies. It has become highly professional, and impressively innovative.

In 2008 it filed for more international patents than any other firm. Earlier this year, it unveiled the world’s thinnest and fastest smartphones. In a sign that at least China’s private sector is beginning to take intellectual-property rights seriously, Huawei is locked in bitter battles over patents, not only with multinationals but also with ZTE, a cross-town rival that also wants to shift from being a low-cost telecoms-equipment maker to a creator of sexy new consumer products.

China does not yet have enough Huaweis. But it attracts plenty of bright young people who would like to build one. Every year another wave of “sea turtles”—Chinese who have studied or worked abroad—returns home. Many have mixed with the world’s best engineers at MIT and Stanford. Many have seen first-hand how Silicon Valley works. Indeed, Silicon Valley veterans have founded many of China’s most innovative firms, such as Baidu.

The pace of change in China has been so startling that it is hard to keep up. The old stereotypes about low-wage sweatshops are as out-of-date as Mao suits. The next phase will be interesting: China must innovate or slow down.

Tsai Ing-wen: Delusions of grandeur?

Opinions, dreams & videos

3350335987_bf2ee459cb_zRecently, during the run-up to the Taiwanese 2012 general election, I remember talking to a Taiwanese friend of mine, a staunch supporter of the DPP. When asking him what he thought of Ma Ying-jeou, the KMT candidate, he answered: “自我感覺良好”, which could be translated as having delusions of grandeur, high views of oneself, someone with impossible targets to meet, etc. A few days later I mentioned this same conversation to my KMT supporting friend, and she responded by laughing it off and saying that Tsai Ing-wen, the DPP candidate, was the deluded one.

Aside from what this says about modern politics, which is basically a never-ending exercise in bickering and name-calling, what my second friend said about Tsai Ing-wen...

防檢局昨通報OIE(世界動物衛生組織),將暫停我國禽肉產品出口。

Haze is seen as a Chinese rides his bike past some lamp posts at Olympic park outside the National stadium at the Beijing 2008 Olympics in Beijing, Monday, Aug.4, 2008. (AP Photo/Luca Bruno)

Taiwan

Associated Press

Updated: Jan. 16, 2012

Taiwan is an island off the coast of China, a nation of some 23 million people who live in a state of ambiguity regarding mainland China, which claims it as part of its territory.

The island, long known to Westerners as Formosa, was seized by Japan in 1895. It returned to Chinese control with the end of World War II. In 1949, as the calamitous civil war that followed the departure of the Japanese came to an end, the defeated Nationalists fled to Taiwan, leaving the island and China in a formal state of war.

China’s singular aim is reunification, even if it requires military force, and each side has kept a wary eye on the other through decades of internal tumult. The question of their fraught relations — culturally close, politically suspicious — grows ever more urgent as China’s wealth and regional influence expand, and ever more obvious as mainlander tourism here surges.

In January 2012, Taiwan held its presidential elections — only the fifth time since Taiwan threw off single-party rule in 1996. During the election, voters were concerned with issues like stagnant wages, a growing wealth gap and steep housing prices that have frozen young urbanites out of the real estate market. They also considered another important issue: whether this vibrantly democratic island should speed, slow or halt its wary embrace of China.

On Jan. 14, Ma Ying-jeou was re-elected president by a comfortable margin, fending off a challenge from his main rival, Tsai Ing-wen, who criticized his handling of the economy but also sought to exploit fears among voters that Mr. Ma’s conciliatory approach toward China was eroding the island’s sovereignty.

Mr. Ma’s victory was welcomed by Taiwanese business leaders, who feared his defeat could irritate China and set back the détente that has served them well during the past three and a half years. China, which regards Taiwan as a renegade territory, had warned that a win by Ms. Tsai, whose party has traditionally backed formal independence, could threaten the “peaceful development of cross-strait ties.”

Mr. Ma, a Nationalist, has overseen a raft of agreements that have revolutionized the way ordinary Chinese and Taiwanese interact. There are now direct flights, postal service and new shipping routes between Taiwan and the mainland, and a landmark free trade agreement has slashed tariffs on hundreds of goods.

The agreements opened the gates to the deluge of Chinese tourists — 213,000 arrived in November, 30 percent more than in November 2010 — who buoyed the local economy with more than $3 billion in spending in 2011. Other firsts include a pair of giant pandas from China, an early reward for Mr. Ma’s Beijing-friendly gestures, and nearly 1,000 mainland students who now study at Taiwan universities.

The burst of contact has reawakened old sensitivities and raised new ones.

Google Fiber: Can ultra-fast internet change a city?

VIDEO: People in Kansas City discuss the arrival of Google's super-fast internet

Google is installing super-fast fibre optic internet service in Kansas City. Will it usher in a new era in industry and society - or just enable faster web browsing and media downloads?

For technology consultant Bret Rhodus, Google's newest venture is an amazing business opportunity.

"This can be a game-changer," he says. "The opportunity for entrepreneurs is significant."

For art supply clerk Danni Parelman, however, it's just a chance to download more music.

The California internet giant has begun installing fibre optic cable that will give Kansas City residents download speeds of up to 1Gbps - about 100 times faster than the broadband internet service currently available to most Americans.

'The future'?
Danni Parelman Danni Parelman says the high speed internet will enable her to download music faster

In dozens of interviews in the streets, shops, offices and cafes of Kansas City - a metropolitan area that straddles the Kansas-Missouri state line - residents and business people agreed that the project would be great for the town.

Analysts say the project, called Google Fiber, is the future of the web.

But the speed will be so much faster than what is currently available that even people familiar with the concept have a hard time imagining how it will affect industries and lives.

Although the seeds of the internet germinated in US Department of Defense laboratories and many of the most innovative internet companies are based in the US, Americans have far slower internet than residents of many other industrialised nations.

Google Fiber details

  • In March, Google chose the Kansas City metropolitan area from more than 1,100 cities and towns that requested the service
  • Google crews have begun hanging fibre lines from utility poles in selected neighbourhoods
  • The service will launch in residential neighbourhoods only - no commercial districts - the first half of 2012
  • About two million people live in the Kansas City metropolitan area, but Google has not said how many will have access to the service
  • Google has not said how much the monthly service will cost, but says it will be "competitive"

The average broadband internet speed across the US is 12.84 Mbps, according to Netindex.com. That makes the US 31st in the world (the UK is 32nd with 12.4 Mbps speed).

The ultra-high-speed unleashed by the fibre optic technology is a natural progression in the development of America's telecommunications infrastructure, says Aaron Deacon, a member of the board of the Social Media Club of Kansas City and a technology marketing consultant.

"This is the way the world is heading," he says.

"There are other places around the world that have this kind of connectivity, but around the US adoption has been pretty slow."

Uncertain impact

But what will be super-fast internet's affect on the town in practical terms?

Aaron Deacon Aaron Deacon says: "Being the first for a new infrastructure is kind of a double-edged sword"

At first, the ultra-high-speed could simply mean people use the same web sites and internet services they already do, just faster.

"People say, 'oh it's going to just be faster YouTube'. It's sort of a joke," says Mr Deacon.

"But actually to have fast YouTube and videos with no buffering, and instantaneous downloading of feature movies, is a pretty significant change in the way that video can work."

The high speed will enable small businesses and home-office workers to have high-definition video conferencing without the hiccups, lag-time, and buffering slogs frequently suffered with cable or DSL broadbased.

It will allow greater use of cloud computing by small businesses, for example by allowing them to keep customer databases and accounting systems online instead of in costly local servers.

"Once business people can collaborate and work together and they don't have to worry about lag times - when you're not frustrated with the limitations of internet speeds - things really start jiving and amazing things get done," says Dave Greenbaum owner of a Kansas City computer repair company, who predicts a burst of small business innovation.

Aside from the expected boon to businesses, analysts predict almost every aspect of people's personal lives could be affected.

Having affordable super-fast internet in the home will enable faster and more efficient telecommuting, which could take cars off the roads, analysts say.

Holograms and MRIs

Average broadband download speeds, in Mbps

  • South Korea: 32.96
  • Lithuania: 31.78
  • Latvia: 26.78
  • Sweden: 25.26
  • Romania: 24.80
  • Netherlands: 24.61
  • Singapore: 22.84
  • Bulgaria: 22.26
  • US: 12.76
  • UK: 12.44

Doctors and hospitals will more easily be able to transmit data-heavy medical images like MRI scans. Businesses or local governments could install "dumb terminals" - computers with little more than a screen, keyboard, mouse and internet connection - across the city.

Communities could establish shared music, film and e-book libraries. High definition - even holographic - video conferencing could enable greater participation in local government: "Town hall in the home" is one catchphrase. Public safety could be improved by higher definition CCTV and video emergency calling.

Elsewhere in the US, an electric power firm in Chattanooga, Tennessee now offers 1Gbps internet to its customers - the broadest community-wide rollout of fiber optic connectivity in the nation.

But with its high cost for residential customers - about $350 (£223) a month - only nine have signed up, says EPB's spokeswoman Danna Bailey.

"It's not going to happen overnight," she says.

"It's a bit of a curiosity."

Google fiber video Google published web videos and a blog promoting its service to Kansas City residents

And in Britain, BT says it will begin offering 300Mbps - less than one-third of Google Fiber's advertised speed - in 2013.

Shift to wifi

Despite the overwhelming enthusiasm in Kansas City for Google Fiber, people familiar with it warn of potential pitfalls.

"Being the first for a new infrastructure is kind of a double-edged sword," Mr Deacon says.

"It can be a really great thing, and it can build a leadership position around that, but you're also sort of a guinea pig, so if you're not smart about how you use that opportunity you can be the bad example that somebody else learns from."

Since Google first announced plans to install the fibre network in 2010, internet users' attention has shifted away from desktop internet to mobile internet, as consumers spend more and more time on smart phones, tablets and other mobile devices, says Ed Malecki, a professor of geography at Ohio State University who studies technology and economic development.

As mobile providers tighten up on cellular data use, consumers will have greater need for high-speed wifi where ever they go in their home towns, he says.

Downtown Kansas City Residents said they hoped the project would help Kansas City outgrow its reputation as a "cow town"

"If Google wants to make super-fast community wifi, fine," he says. Google fiber is "not going to help anybody unless it's translated into wifi."

Meanwhile, Ms Bailey of EPB notes past world-changing technologies took years to have a broader impact.

"When electric power first became widely available in homes, it was a more convenient, somewhat novel alternative to the oil lamp for lighting," she says.

"At that time, it would have taken an incredible visionary to predict what kind of an impact electric power would have on business and ultimately quality of life."

Web Only 2011/02

World internet: Broadband's big spenders

Governments want to assist broadband development, but lavishing taxpayers' money on high-speed networks is not the answer.

Visitors to South Korea cannot fail to be impressed by the speed of the country's online connections. While even basic broadband access is unobtainable across parts of the developed world, most South Koreans can enjoy high-speed fibre-optic services for just $30 a month. Closing this broadband gap has become a priority for some governments. In April 2009 Australia unveiled a hugely ambitious plan to bring superfast broadband connections to more than 90% of the population by 2018, at a cost to the public purse now estimated at around A$27 billion ($27 billion). The British and American governments also want to use taxpayers' money to plug the broadband holes in their rural communities.

Why do governments feel such a need for speed? Many private-sector companies insist there is no commercial case for investment in high-speed networks. Although internet usage is soaring, network operators earn no more from traffic on bandwidth-gobbling sites like YouTube, which functions better over faster connections, than from customers accessing simpler web pages. Yet authorities increasingly see broadband as integral to economic prosperity, with the energy, education and health-care sectors among those set to benefit from the roll-out of improved infrastructure. That means broadband is bound up with governments' political fortunes, too.

The question is whether such vast public-funding commitments as Australia's are desirable, or even effective. Critics say taxpayers' money would be better spent elsewhere and that broadband development is best left to the private sector. Others argue for less heavy-handed public-sector involvement. South-East Asia, notably, appears to have built its broadband lead by encouraging companies to stump up the huge investments required.

A new study from the Economist Intelligence Unit, our sister company, makes some judgments about what governments should and should not be doing. While broadband rankings typically measure factors such as the speed, availability and retail prices of existing services, a measure created for the study, the government broadband index (gBBi), looks instead at the components of the highest-profile public-sector plans. Besides targets for speed and population coverage, these include the cost to the taxpayer as a percentage of annual government revenues and the deadlines for universal access. The gBBi also considers the regulatory aspects of the various plans. Here are the results:

The index leaders are countries that usually perform well in more traditional rankings of current broadband capability. South Korea tops the index with a score of 4.4 out of 5, with Japan in second place and Singapore in third. What is perhaps surprising is just how badly marked are those countries most desperate to catch up. Australia's plan ranks ninth out of the 16 that feature in the index, with a score of 3.4. The plans announced in Britain and America fall even further down the list.

What factors unite the countries that do well? Ambitious targets for speed and coverage are certainly important, as is an ambitious timetable for network deployment. Japan is now eyeing services of one gigabit (ie, 1,000 megabits) per second, compared with targets of 100 megabits per second in Australia, and wants them made available to at least 90% of the population by 2015. South Korea hopes to realise a similar goal next year. Perhaps more importantly, the index rewards countries that are not hurling taxpayers' money at the broadband agenda, and penalises the big spenders. Public-sector broadband spending as a percentage of annual government budget revenues is just 1% in South Korea and a paltry 0.06% in Japan. In Australia, in contrast, the figure is a whopping 7.6%.

To some observers, a low level of public-sector funding could simply indicate a lack of broadband ambition, especially given the huge civil-engineering cost of laying fibre-optic lines. But the gBBi index's rationale is that governments are most effective when they avoid such big financing commitments, focusing instead on appropriate market regulation and incentives for private-sector investors. Sweden's plan mandates that fibre ducts be laid in parallel whenever any electricity or water networks are expanded or upgraded. Finland offers tax breaks for those hooking up to high-speed, fibre-optic connections. Each country has similar speed and coverage targets to Australia but is providing much less in public-sector funding. Besides performing well in typical broadband-comparison tables, both rank highly in the gBBi.

Meanwhile, in Greece, the gBBi's lowest-ranked plan has suffered long delays. A public-sector consultation has already identified potential problems with regulatory aspects of the proposed scheme, while its public-sector funding commitment is also a stumbling block for such a debt-ridden country. At a cost of more than 12 times the commitments in South Korea (per household covered), that is hardly a surprise.
